Normalized EBIT margin: price needs 4.5% forever vs 2.98% 10-yr
The Take — Sell the peak. The market is capitalizing a memory-price boom as if it were the new normal.
This is the textbook cyclical-peak trap the screen was built to catch. Avnet looks cheap on every trailing and forward multiple — ~8x the Q1-FY27 guided run-rate EPS ($2.85×4 = $11.40), PEG <1, "accelerating" revenue (+48% y/y in the June quarter, Q1 guide $9.0–9.3B). But sales are running ~$-99% above the 10-year trend line ($27.7B trend vs ~$36B run-rate), and management itself says about one-third of the growth is memory pricing with OEMs building safety stock and lead times stretching. That is the exact signature of FY18, FY22–23: double-ordering into price inflation, followed by an inventory correction (FY20 sales −10%, FY23→FY25 −16%, adjusted margin 4.6% → 2.8%).
Normalize and the value collapses to roughly book. Ten fiscal years of adjusted operating margin average 3.28% (range 1.7%–4.6%). Avnet has booked restructuring every single year (avg $91M; 0.29% of sales over the last five) — that is a recurring cost of doing business, so normalized EBIT is 2.98%. On that margin, after-tax ROIC is ~7.6% against a 9.6% WACC: through the cycle this business earns slightly less than its cost of capital, so it should trade near invested capital, not at a premium. Base case — the upcycle runs through FY28 (FY27 sales $35.5B at 3.8% EBIT), then a −13% FY29 correction that releases ~$1.1B of working capital, then trend growth at normalized margins — is worth $56.05. Book value is ~$61/share.
The reverse DCF is the whole argument: $95 requires a 4.5% EBIT margin forever (above the FY23 all-time-cycle high of 4.6% adjusted, before restructuring) or a 7.0% WACC with a 5.2% risk-free rate. Our "supercycle" case — no correction at all, sales compounding from $36B, 4.0% EBIT forever — gets ~$101. You are paying today for the cycle never turning.
What's changed vs the Sep-4 build ($79): Rf 4.25% → 5.20% costs ~$9/share; charging recurring restructuring costs ~$9; the bigger upcycle adds a few dollars of near-term cash. Same discipline, harsher rate regime. Leverage also matters here: gross debt $3.2B (3.2x gross leverage) with $251M/yr interest, and FY26 operating cash flow was −$281M — the boom is consuming cash, not producing it, until the cycle rolls and working capital comes home.
Call: TRIM / AVOID. No new money above ~$65 (base + ~15%). Value accumulation zone ≤$55 (≈ base, ~0.9x book) — historically where AVT trades after a correction (52-wk low $44). Holders: sell into strength; the stock printed $108.63 on Oct 2. Defined-risk bearish expression: after the Q1-FY27 print (late Oct; date not yet confirmed), a 30–45 DTE bear call spread with the short strike above the $108–110 high. Do not short outright into the print — Q1 guide implies EPS growth >200% y/y and momentum names can gap +10% on a beat-and-raise. Kill the bearish view if Q2 guide shows sales growth without further working-capital build (i.e., real unit demand, not price + safety stock).
Risk Profile — HIGH
HIGH
Semiconductor cycle / inventory correction — revenue is ~30% above trend; book-to-bill >1 with lengthening lead times is late-cycle behavior. Long: cycle extension; short: double-ordering unwinds.
HIGH
Memory pricing — ~1/3 of sales and gross-profit growth; >half of the $600M Q4 inventory increase is price. Short: DRAM/NAND price normalization (inventory write-down risk).
MED
Leverage & rates — $3.2B debt + $263M leases, 3.2x gross leverage, ~7.6% effective borrowing cost; working capital is debt-funded. Short: higher-for-longer rates.
MED
Asia / China exposure — 47% of sales in Asia; tariff and export-control shifts. Short: US–China escalation.
MED
Farnell — 9% margin, targeting double digits by end-FY27; recovery already in the run-rate. Long: margin recovery; short: if EC cycle turns, Farnell's fixed-cost base reverses.
What the "inventory" really is: $6.1B of components (81 inventory days, >half of the recent build is memory at inflated prices) plus $6.9B of receivables — ~$7B of net operating working capital, financed with $3.2B of debt. In a distributor this is the capital base. It turns to cash in a downturn (FY20, FY24–25: OCF +$0.7B/yr) and consumes cash in a boom (FY22–23, FY26: −$0.2B to −$0.7B). Today's earnings are peak; today's cash flow is negative — that's the cycle, priced backwards.
Scenario values per share vs price
Bear: FY27 +22% then −10%/−8%, trough EBIT 1.5%, normalized 2.5% · Base: +28.5% / −2% / −13%, trough 2.1%, normalized 2.98% · Bull: +32% / +6% / −6%, normalized 3.5% · Supercycle (no correction, 4.0% forever) shown for reference. Prob-weighted (25/50/25): $58.00. Dashed line = price.
Driver tornado — value/share around base $56.05
Normalized margin and WACC dominate; even the full bull-cycle path (+$7.5) moves value far less than the $39 gap to price. No single driver reaches the price.
Red = >15% below price; amber = within ±15%; green = >15% above. Reverse DCF: at base WACC 9.59% the price requires a 4.55% normalized EBIT margin forever; at the base margin it requires a WACC of 6.98%.

Normalization worksheet, working capital & FCF ($M)
Normalization choices. 10-yr window (FY17–26) because the 5-yr window (avg 3.67%) holds two peaks (FY22–23) and the current upswing — it is cycle-high-biased. 10-yr average adjusted margin 3.28% − recurring restructuring 0.29% (5-yr rate; the 10-yr rate is 0.42% but FY17–19 carried TS-divestiture integration) = 2.98% normalized EBIT. Applied to trend sales ($27.7B for FY27, 4.7% log-trend CAGR) → normalized EBIT ≈ $826M; normalized EBITDA ≈ $962M (D&A ~0.49% of sales) vs the Q1-FY27 guided run-rate of ~$1.6B. Management gives no mid-cycle margin target; its stated goal (SG&A <60% of gross profit at ~10.4% GM) implies ≥4.2% adjusted — a peak-cycle target, not a mid-cycle one.
Working-capital intensity: operating NWC averaged 24.2% of sales (21–27%); the regression of ΔNWC on Δsales gives ~0.20, plus ~6% fixed capital → model uses sales-to-capital 4.0 (25¢ of capital per incremental $1 of sales). FY27 reinvestment is measured from the Q4-FY26 exit run-rate ($33.2B), because the June balance sheet already carries the WC for that run-rate. Pre-tax return on NWC swings 8%–19% — the cycle in one line.
FCF reality: 10-yr cumulative FCF $227M on $7,278M of cumulative adjusted EBIT — a 3% conversion, because growth is funded with working capital.

Invested capital = equity + debt + operating leases − cash (book). Peak years (FY22–23) clear WACC; trough/normal years do not. Normalized ROIC ~7.6% < WACC 9.59% — growth at normalized margins destroys a little value, which is why the terminal assumes stable ROIC = WACC (growth-neutral). Using ROIC 7.6% instead would cut ~$3–4/share.
